Is it fair not to hire an over qualified applicant?

At some point, they do hire them. There are some cases that it does not happened. They consider them as a threat.

You have a point. Most of these qualified applicants demand a higher payer. It is acceptable that they can decline the job offer and find another companies to apply.
The big thing is if the company and applicant can be sincere with themselves and come to a fair agreement on how much the company would be offering as salaries.
I won't employ someone that is over qualified. It can easily lead to contention especially if there is an established hierarchy.
Just explain to the candidate the reservation and let him or her decide if they would come down and work for the company.
